What Are 0DTE Options?
0DTE options (Zero Days To Expiration) are option contracts that expire on the same day they are traded. These options have an extremely short life, typically measured in hours rather than days. The 0DTE concept has grown steadily more popular in recent years, especially for index options and highly liquid stocks. Traders use them to capture intraday market moves without the risk of holding a position past the market close.
The Distinctive Behaviour of Theta Decay
Theta decay in 0DTE options is dramatically faster than in any other type of option. On a normal day, an option might lose 20-30% of its time value. In a 0DTE, by contrast, during the final hour of trading that decay happens at the speed of minutes, even seconds. This accelerated decay means option sellers can benefit substantially from the passage of time, while buyers need price to move fast to be profitable. The theta effect becomes so pronounced that it often completely dominates the option’s price movement.
Implied Volatility in 0DTE Options
0DTE options have distinctive implied volatility characteristics. Although these contracts have very little life left, implied volatility can be surprisingly high, especially for out-of-the-money strikes. Traders often see very pronounced volatility smile patterns in them. The reason is that there is a far greater risk the option ends up worthless, which leads market makers to demand higher premiums. Implied volatility in 0DTE options can also shift very quickly in response to news or moves in the underlying.
Advantages for Sellers
Sellers of 0DTE options have several significant advantages. First, they benefit from the accelerated theta decay described above. Second, their potential losses are bounded in time, since the option expires at the end of the day. Third, they can establish short positions knowing exactly when the risk will close out. Sellers typically use these options in strategies such as selling call spreads or put spreads, where they collect substantial premiums and let them expire worthless. The strategy is particularly popular among professional traders who understand risk management well.
Risks and Important Considerations
Although trading 0DTE options can be lucrative, it carries significant risks traders must understand fully. Price movement can be violent in the final hour of trading, especially around economic news releases. Liquidity can deteriorate dramatically in the last minutes before expiration. Bid-ask spreads can widen significantly, making it hard to close positions at the price you expect. On top of that, unexpected corporate or economic events can cause extreme price moves. Less experienced traders should be especially careful with these contracts and never risk more than they can afford to lose.
